What Is Your Choice? ? 4 Positions of Futures Trading



                                          Come in! The door of futures trading is open to you


Imagine a small house with a front door and a back door. The name of the house is Contract. The gatekeeper in front of the house asks you one question before you enter the house. ?Will the price of this house go up or down when you leave this house? Choose one.?

Beginners of futures trading might be embarrassed by unfamiliar terms of futures. One of the most embarrassing things might be that there are four options in futures while there are just two options, buy and sell, in spot. The four options of futures trading are Open and Close, Long and Short positions, respectively.

Futures trading is a system that gets profit and loss according to future price fluctuations. So it is important to understand the market fluctuation trend and choose the future price carefully. Will the price go up or down at some point in the future? Long and short positions reflect your choice of future price fluctuations. If you think the price will go up, choose the Long position. If you think the price will go down, choose the Short position.

Then what position is Open and Close? Each refers to the beginning and end of the contract of futures. Unlike the spot, futures has different points between when the contract is filled and when the contract is completed, so two positions are needed to distinguish these points. If you started the contract, you would have an Open position. If you closed the contract, you would have a Close position.

Let?s go back to the Contract House. The gatekeeper asks you before entering the Contract House. ?Will the price go up or down in the future?? This means ?What is your choice, Long or Short position?? After listening your choice, the gatekeeper will open the front door called Open position to you. You will go into the Contract House and watch the price fluctuation trend. When you think you are in the right point, go out to the back door called Close position. You will be rewarded with the result of your choice ? profit or loss.

Open and Close, Long and Short positions are combined each other. For example, if you have an Open Long position, you are the one who thinks the price will go up, and who started the contract as you thought. Conversely, if you have a Close Short position, you are the one who thinks the price will go down, and who completed the contract that had been opened.

Hedging — The ‘Key’ Between Spot and Futures Market


                                          Does the ‘fearless key’ of investment exist?


Suppose you have a significant portion of your holdings in GFJ (grapefruit juice) coin, the hottest new hypothetical cryptocurrency. But through a reliable hypothetical source, you discover that the value of GFJ could be halved. So, how do you protect yourself?

Market price fluctuations occur unexpectedly. Sudden price fluctuations can be a huge benefit for some, but a big loss for others. Moreover, in the spot market, it is difficult for a person who owns a product to profit when the price falls.

But what happens if you trade in both spots and futures markets at the same time? The futures market can generate profits in both directions, whether the price goes down or goes up. You can choose the long position when you think the price go up, or the short position when you think the price will go down. The price of the GFJ coin is likely to fall, so let’s place an order for short position. If your choice is right and the price of GFJ coin falls, you can take advantage of this position.

Therefore, even if you hold a GFJ coin as a spot asset and the value drops by 50% due to price fluctuations, you could minimize the actual damage from futures positions if you held a short position on the futures contract. This futures trading function is called “hedging”. Hedging is a tool that allows investors to minimize the risk of price fluctuations. In other words, the hedging function of the futures market is a protective key to protecting the positions of the spot market.

The hedging option on the futures markets also provides liquidity to the market. Investors can trade on the spot market with greater confidence because they can minimize investment risk by hedging their positions with futures contracts. This flow of liquidity between futures and spot markets makes the market more liquid and hence safer and more active. The higher the liquidity, the more difficult it is for someone to manipulate the market, creating a fair and transparent market.

The attraction of the futures market is that you can still make money when prices fall. Take advantage of this merit and use hedging feature to minimize risk.

What exactly is Futures trading?


                                          Do we really need a Grapefruit Juice coin?


If you’ve been in the bitcoin space, you have probably heard people talking about futures trading. Sometimes it is brought up alongside traditional futures markets like the CME and how the launch of such products will affect the bitcoin market, and other times it may be brought up alongside exchanges like BitMEX and OKEX. So what exactly is futures? In terms of trading in the crypto space there is largely spot trading, futures trading and options trading. Spot trading is probably the simplest concept. A spot trade is the purchase or sale of a foreign currency, financial instrument or commodity for instant delivery[1]. If you bought grapefruit juice at the supermarket, exchanging your money for grapefruit, you are trading spots. Similarly if there was a grapefruit juice coin, let’s call it GFJ coin and you trade it on your favorite exchange, that is a spot trade on a spot exchange.

But let’s suppose that you are not satisfied with the grapefruit juice in the supermarket anymore and decide to make it by yourself! Being a diligent individual, youdecide to buy fresh grapefruits directly from a grapefruit producer. Unfortunately, it wasn’t grapefruit season, just yet. So you tell the producer you will buy a few grapefruits at a certain price when they are in season. The grapefruit producers accept as they obtain certainty in sales. When the grapefruits finally come to season, and the transaction goes through, you are carrying out a futures trade. Futures contracts are an agreement to buy and sell a product at a fixed price at a certain time in the FUTURE! And that’s why futures trading is called futures.

So why do we need futures trading? We need it because the future is uncertain and certainty is valuable. Let’s go back to the example of the grapefruit. Your love for grapefruit eventually leads you to open a grapefruit juice cafe. You need to buy fresh grapefruits from the market every day. But what would you do if the price of grapefruit doubled? It’s probably good news for grapefruit producers, but for businesses that use grapefruit not so much. For the other way around, it’s good for the businesses and not so great for producers. If both consumers and producers participate in the futures market, producers and consumers can trade contracts on prices they believe are fair. This brings certainty to doing business and both consumer and producers gain.

The Nexybit Tick Size — Does size matter?
At Nexybit we decided to set the tick price for Bitcoin at $1.

Ticks are the smallest unit for the price of a contract. For instance, if a tick size is $0.1, that would mean the price of a product could only change from $10 to $10.1. Although this may not seem like such a big deal, even these small rules can have a large effect on how prices change in the long run.



Okex ticks are $0.01. At the current price of $8,250 per bitcoin, that means you can trade at almost 1/1,000,000ths of the price! Since the tick prices are so small, despite the huge amount of trading occuring on the exchanges, there are usually gaps between orders on the Bid/Ask orderbook. Bitmex ticks for their Bitcoin contracts are a significantly larger $0.5 and their orderbooks are usually quite full.

The goal of any exchange is to promote price discovery and efficient capital formation. So we asked ourselves how should we decide on our tick size based on these two points? More freedom to choose precise prices on trades have both pros and cons.

A finer tick size theoretically increases the number of price levels available to liquidity providers and it can distribute liquidity onto a finer price grid. This may reduce market depth at the best quotes without reducing total liquidity. Much of the research that took place over the past 20 years looking at the US, Canadian, Hong Kong as well as Tokyo exchanges reported similar findings. However using more sophisticated limit order book data research from Goldstein and Kavajecz(2000) showed the opposite. They showed that the cumulative depth of the order books fell after tick size reductions. Other academic research showed that tick reduction can increases spreads as well.

We decided to follow the later; to increase tick sizes relative to the other exchanges in the market.

Larger tick sizes reduce the complexity of trading as it limits the number of possible price levels. It makes is easier for users to understand market dynamics.

Secondly, larger tick sizes reduce the bandwidth needs of the trading platform. A change in the market price can lead to a price update in many connected products which can be wasteful in terms of bandwidth. This may not seem like an important concept, but every popular exchange has faced downtime and lag when user traffic spikes. Due to the fact that Bitcoin exchanges are natively-digital, users from all around the world can easily access and hence bombard an exchange during times of extreme volatility.

Additionally, Okex and Bitmex have been around for a while and so the contract specifications may have been set in accordance to when Bitcoin prices were much lower. Newer specifications for Bitcoin contracts from CME and CBOE towards the end of 2017 are $5 and $10 respectively.

We believe that prices will stay above the $1,000 mark for the foreseeable future and hence decided on $1 tick sizes that are roughly 1/1,000ths to 1/10,000ths of the price of Bitcoin. This makes the tick size fine enough for accurate hedging/speculation, easy to approach and understand, and provide less strain on our systems.
