Merged mining works by taking the "work" done to solve a block on a different scrypt coin- lets say Litecoin in this case - and reusing that "work" to solve Syscoin blocks. This effectively nets the miner 2 coins for the "work" of one. You can see how this will not only increase the network hashrate exponentially, its also more cost effective for miners and improves the distribution of Syscoin in general.

Does it have to be done on a pool that supports both the coin mined and SYS? Or is it set up in the wallet?
You can merge mine with us over at Simple Doge if you like. Merge mining cannot be done through the wallet only, but you can setup additional software to merge mine locally. Also, keep in mind that merge mining isn't actually enabled on the network until blockheight 17k
